Water heater insulation 

I spent a very nice New Year at the house of some friends. Stacked in the front hall were rolls of thick plastic padding labeled "Water Heater Insulation". Another friend of mine explained that when he saw their uninsulated water heater (which also stands in the front hall) he was aghast and pleaded with them to insulate it at once, and they agreed with him.

My friend who gave the advice is a professional civil engineer and has helped build houses before, so I'm sure he knew what he was talking about. But why is it so vitally necessary to insulate water heaters?
